I used to do that a long time ago, but if I recall correctly it’ll only make the avatar visible to people in your friends list only. Or did they remove that, or at least changed?
The custom picture thing will only work for your personal picture, so if you do that only people on your friends list will be able to see it. For the global one you gotta either deal with a free one, buy a set of them or use modding magic to get the right IDs for ones that you’d normally have to buy.

Not exactly. I haven’t tried it recently, but if you have an Xbox Live Vision camera (or possibly the Kinect), you can just point it at your computer screen and take a picture of what you want your icon to be.

Speaking as an experienced guy who does this.
Or use a male-to-male USB cable and custom drivers to make your computer pretend to be a webcam and transmit the desired image.
I have no idea if the software to do that exists, but it’s definitely possible.

You can’t use custom avatars on Xbox Live. You have to pick from free ones or buy them.
